For a stock that has been in the doghouse for the best part of three years, the reaction to The Estee Lauder Companies Inc Class A (NYSE:EL)’s August results was little short of remarkable. Shares jumped sharply the day the group reported its fourth quarter, and today sit close to $98. Full-year sales of just over $15 billion (£11.1 billion), a return to net income of $182 million, and an adjusted earnings per share outlook of $3.10 to $3.35 for the new fiscal year on organic sales growth of 3% to 5%, were enough to reassure investors that the turnaround, painful as it has been, is finally taking hold. The 35 cents quarterly dividend, paid out today, has done nothing to dampen the enthusiasm.

eyeQ tells a slightly different story. The big-picture economy currently explains around 80% of the moves in this stock, so the wider economic backdrop is very much in the driving seat. On that basis, fair value sits at $76.29, against a last close of $98.21: a gap of more than 22%, and wide enough to fire a formal bearish signal. Nor is that gap closing. eyeQ’s fair value has drifted lower, not higher, in recent weeks, which only deepens the divide between where the shares trade and where the model says they belong.

None of this is a call to short a recovery. But a stock this rich to the macro backdrop, after a bounce this violent, is unlikely to be the easy money from here.

Useful terminology:

Model value

Where our smart machine calculates that any stock market index, single stock or exchange-traded fund (ETF) should be priced (the fair value) given the overall macroeconomic environment.

Model (macro) relevance

How confident we are in the model value. The higher the number the better! Above 65% means the macro environment is critical, so any valuation signals carry strong weight. Below 65%, we deem that something other than macro is driving the price.

Fair Value Gap (FVG)

The difference between our model value (fair value) and where the price currently is. A positive Fair Value Gap means the security is above the model value, which we refer to as “rich”. A negative FVG means that it's cheap. The bigger the FVG, the bigger the dislocation and therefore a better entry level for trades.

Long Term model

This model looks at share prices over the last 12 months, captures the company’s relationship with growth, inflation, currency shifts, central bank policy etc and calculates our key results - model value, model relevance, Fair Value Gap.
